Have used favicons for a while now but only just come across this site:
favicon.ico Generator
Couldn't be simpler, and more importantly, making transparent backgrounds is so easy.
Oh, and you can even animate them!

Do browsers support animated favicons? I've never seen one before that's all

Most new browsers will allow you to you a .png for your favicon now too. Personally I really hate animated favicons, yuck
All of my websites utilise Favicons... without them my list of bookmarks within Firefox would be a nightmare to navigate. Every site should have one....

I've no idea about that, but the preview seems to show them working - not my cup of tea either so I can't confirm whether they work or not.
I've used others before but this one seemed the easiest to use and get a transparent background all in one.
Out of curiosity, I've just uploaded an animated favicon to Eurovision Song Contest Winners - All Videos
I can see it works in FF but my IE7 & 8 isn't showing it yet.
